You Own Three Stocks: 600 Shares Of Apple Computer, 10,000 Shares Of Cisco Systems, And 5000 Shares Of Colgate? What is the expected return of your portfolio?
The 10 year historical EPS growth rates for CL and CSCO are these:
CSCO 11%
CL 7.4%
AAPL’s 10 year rate was an incredible 38%, however since Steve Jobs died, earnings have started to decline and I doubt this kind of growth is sustainable. I just took a total guess and went with a more conservative 7%.
I plugged these into the Sum of Perpetuties Method using current EPS, Dividend, and Price data and got the following expected returns:
CL 6.4%
AAPL 8.4%
CSCO 9.9%

To get the weighted average for the portfolio, multiply each by the weight.
Price of AAPL = $532 X 600 shares = 319200
Price of CSCO = 21.64 X 10,000 shares = 216400
Price of CL = 63.4 X 5,000 shares = 317000
Total value of portfolio is 852,600 if you add up the three numbers above. That means the weight of each component is this
AAPL 37.4%
CSCO 25.3%
CL 37.2%
Multiply each weight by the respective expected returns to get total portfolio expected return:
AAPL = 37% X 8.4% = .31
CL = 37% X 6.4% = .24
CSCO = 25% X 9.9% = .247
If you add them all up you get about 8%. Not bad!
Of course many textbooks would suggest using the CAPM to determine expected returns, but the CAPM makes some pretty bold assumptions which don’t seem to hold well in the real world and the empirical evidence doesn’t support that the CAPM is very useful. At any rate if you want to use it anyway, the formula is this:
Expected Return = Beta(Historical Long Term Rate of Stock Market Index – Risk Free Rate) – Risk Free Rate
The risk free rate is basically zero right now due to low interest rates, so the expected return of any stock using CAPM right now is basically just its Beta X 10% (which is about the long term rate of return offered by the stock market as a whole). I don’t personally see how a stock’s previous volatility has anything to do with its future earnings, dividends, and growth prospects, but that’s just my opinion.
